Alright so when I was young, I couldn't go to sleep without having a TV on, so when I was going to sleep I'd catch some kid shows that played at night.
The one I remember watching was a show where a lady would read bedtime stories to weird Gnome things that kinda looked like the Dinosaurs on that one Dinosaur sitcom show. The stories she read would come to life and they would explore some dream world.
That's kinda all I remember about it. The show could've been a rerun of an 80s kids show or something idk, and another thing is that i'm from Murica country, California. so it's not a british kids show (Probably).

Seems familiar. I remember the setting taking place during night in a dark room where the puppets would lay in beds.
I don't remember much about Eureka's Castle, but that sounds about right. It was a Jim Henson production, so puppets were obviously involved, and I definitely remember some scenes taking place at night.
I actually had a tie-in story book that was about one of the characters (I think it was the dragon) having trouble going to sleep, so he starts bugging the rest of the characters in the castle for help, and we see all of them in their pajamas. It's possible that it was based on a specific episode (as these sort of tie-in books often are), and it was the one that you saw.
Is this in the ballpark? Eureka herself looks kind of like a gnome and I seem to remember her telling the other characters stories once or twice (probably Magellan, the dragon). Wikipedia says the dragon tries to stay up past his bedtime and Eureka was kind of a parent/older sister figure to him, and that more or less checks out both with your description and 25:25 onward.
Parenthetically, I was surprised that reruns of the show were still on during Nick Jr.'s Face era. It started in 1989, and it was wrapping up its original run (if it hadn't just finished it) by the time I was watching it in the very early '90s. Face didn't show up until 1994, by which point I'd pretty much stopped watching the block unless nothing else was on. Even as a grade-schooler, I thought he was annoying as hell and probably kind of scary to younger kids.

For some reason, I didn't specify what year it might've been, so i'll say probably 2015-2016. I remember trying to play games on the mcdonalds ap by tricking the camera into believing the TV I was watching shows on was actually the TV Rabbid toy, and it worked. Did Eureeka's castle get reruns in 2015? It looks very similar to what I saw.
